DME EBITDA: Why the Number May Be Telling Half the Story
In the DME rental model, depreciation is not just an accounting line. It is the real cost of revenue — and EBITDA without it can look considerably healthier than the underlying economics actually are.
Lincare Holdings, one of the largest home oxygen and DME providers in the United States, was acquired by Linde in 2012 for approximately $4.6 billion. Analysts at the time debated whether the EBITDA multiple paid was justified. What made that debate difficult was not the size of the number. It was the question of what EBITDA was actually capturing in a business built entirely on renting out depreciating medical equipment. That question has never fully gone away.
The DME Business Is a Rental Business. That Changes Everything.
A durable medical equipment company does not primarily sell products. It rents them, wheelchairs, CPAP machines, hospital beds, oxygen concentrators, to patients, most of whom are covered by Medicare or private insurance. Revenue arrives monthly, typically over a capped rental period. Under Medicare's capped rental framework, for instance, the supplier offers the beneficiary a purchase option at month ten. Rental payments run to 13 months if the beneficiary elects to purchase, or up to 15 months if the beneficiary continues renting, after which the supplier provides the item without further charge. For oxygen equipment, the rental period extends to 36 months. The equipment company earns while the equipment is out on rent and stops earning once the cap is reached or the patient no longer needs it. This is a capital-intensive, asset-driven business. Every dollar of rental revenue is made possible by a physical asset sitting in a patient's home.
So, Where Does EBITDA Fall Short?
EBITDA, earnings before interest, taxes, depreciation, and amortisation, is a widely used measure of operating profitability. In most industries, adding back depreciation is reasonable. Depreciation on a factory, a building, or a software system is a sunk cost that does not vary with revenue in the short term. In DME, the logic is worth pausing on. Depreciation on rental equipment is not a passive, background charge. It is the direct cost of the asset generating the rental income. Without that wheelchair or that CPAP machine, there is no revenue. The equipment depreciates because it is being used, returned, repaired, and eventually retired, all in service of earning that monthly rental cheque. Looked at this way, DME equipment depreciation behaves more like a cost of goods sold than a capital accounting entry. It is the input cost of the revenue-generating activity itself. When EBITDA adds back depreciation in this context, it removes what is arguably the most fundamental cost of the business from the profitability picture. The result is a margin that can look considerably healthier than the underlying economics actually are.
A Numerical Illustration Worth Sitting With
Consider a simplified example. A DME company rents a hospital bed for USD 150 per month. The bed costs USD 1,200 and has a useful life of two years, after which it is retired or written off. Over its rental life, the bed generates approximately USD 1,800 in revenue and USD 1,200 in depreciation cost. Gross margin looks reasonable. But strip out depreciation to arrive at EBITDA, and suddenly the bed looks far more profitable than it is. The depreciation was not incidental to the revenue. It was the price of earning it. Multiply this across thousands of assets in a fleet, factor in servicing costs, failed rentals, early returns, and reimbursement denials, and the gap between reported EBITDA and actual cash-generating capacity widens considerably.
This Is Not an Indictment of the Standard. It Is a Call for Context.
GAAP does not claim EBITDA is a perfect measure. It never has. The accounting treatment of DME depreciation is technically correct under the standard, and preparers have legitimate reasons for presenting EBITDA alongside other metrics. The issue is not the standard. It is how investors, acquirers, and lenders apply the number without adjusting for industry-specific economics. In a DME business, the more instructive question to ask alongside EBITDA is this: what does profitability look like after the full cost of maintaining and replacing the rental fleet is accounted for? That figure, most precisely referred to as EBITDA less sustaining fleet capex (depreciation charged on the rental equipment), tends to tell a more grounded story about what the business actually earns. It treats the ongoing cost of replenishing depreciating rental assets for what it economically is, an operating necessity.
What Diligent Investors Tend to Look At Instead
Sophisticated buyers and lenders in the DME space typically look beyond reported EBITDA. The measures that carry more weight include: EBITDA less fleet replacement capex. This treats sustaining capex on rental assets as the operating cost it economically is, not a financing decision. It reflects what the business must spend simply to maintain its revenue base. Revenue per asset and asset utilisation rates. A fleet with low utilisation inflates reported assets and suppresses the effective return on capital. Understanding revenue generated per active asset separates productive fleet from balance sheet noise. Cash conversion from EBITDA. In a healthy DME business, a significant portion of EBITDA should convert to operating cash flow. A persistent, wide gap between the two is a signal worth investigating, often traceable to fleet-building capex being classified outside operating costs.
